How to Calculate Cap Rate on a Rental Property
Capitalization rate compares a property’s annual net operating income with its value. It is a financing-neutral screening measure: useful for comparing operating performance, but incomplete as a decision on its own.

What cap rate means
Cap rate expresses one year of property-level operating income as a percentage of property value. It answers a focused question: how much net operating income does the real estate produce relative to the value used in the denominator, before considering a particular buyer’s financing?

The numerator and denominator must describe the same property at the same point in the analysis. A stabilized forward NOI divided by an outdated historical price can create a percentage that looks precise but has no clear meaning. State whether the inputs are trailing actuals, a current run rate, or a supportable stabilized forecast.
Cap rate is not the property’s profit margin. It is also not the investor’s total return. It excludes financing, income tax, appreciation, principal paydown, and eventual sale proceeds. That narrow scope is intentional: removing the loan makes it possible to compare two properties without allowing different down payments or interest rates to obscure their operating performance.
Calculate NOI before calculating cap rate
Start with gross scheduled rental income, the rent that would be collected over a full year at the assumed occupancy. Subtract a vacancy and collection allowance to obtain effective rental income. Then subtract recurring operating expenses such as property tax, insurance, management, maintenance, association dues, owner-paid utilities, and other property costs.

Expense definitions deserve attention. The YieldRoof Cap Rate Calculator applies maintenance to gross annual rent and management to effective rental income. A property manager may charge a different base, and maintenance may be better estimated from records or a property-specific budget. The model is useful only when its convention is understood and applied consistently.
Capital improvements are generally separated from routine operating costs because they are irregular investments in the property rather than the cost of the current operating year. That does not make them optional. Review the roof, major systems, unit condition, and replacement schedule separately so a cap rate based on ordinary operations does not conceal imminent capital needs.

Cap rate example and property comparison
Property A is valued at $300,000 and schedules $2,500 of monthly rent. Its 5% vacancy allowance reduces annual rent before expenses. The calculation below uses the same expense bases and full-precision arithmetic as the YieldRoof calculator.

Property A produces $18,120.00 of annual NOI. Dividing by $300,000 gives a 6.04% cap rate. No down payment, mortgage rate, or loan payment enters the equation.
Now compare Property B. It has higher scheduled rent—$2,750 per month—but also a $330,000 value, 7% vacancy, and a different operating-cost mix.

Higher rent does not automatically produce a higher cap rate. The comparison incorporates value, vacancy, and operating expenses. It also does not declare a winner: condition, lease durability, location, capital work, management intensity, and the reliability of each input still matter.
Should cap rate use purchase price or current market value?
Use purchase price when evaluating the operating yield implied by a proposed acquisition. That calculation helps compare candidate deals at the prices currently available to the buyer. Include a clear label such as “cap rate on purchase price” so it is not confused with a later valuation.
Use current market value when evaluating how the property performs relative to the capital currently tied up in the real estate. An owner who bought years ago may have a very low historical cost, but the decision to continue holding should consider what the asset could reasonably be worth today. Dividing current NOI by the old purchase price answers a historical-cost question, not a current market-yield question.
Neither value should be selected merely to improve the percentage. A contract price is observable, while current market value is an estimate supported by relevant evidence. If value is uncertain, calculate a range. Showing cap rate at several plausible values is more honest than presenting one appraisal-like number without support.

Cap rate versus cash-on-cash return and ROI
Cash-on-cash return includes financing. It divides annual pre-tax cash flow after debt service by the cash invested in the acquisition. Change the down payment or loan terms and cash-on-cash return changes even if the property’s NOI and value remain identical. Cap rate does not change because the loan is outside its formula.
ROI is a broader term whose definition varies. A project ROI may compare profit with total cash invested; a total-return calculation may include cash flow, principal paydown, appreciation, and sale proceeds. Always inspect the numerator, denominator, and period before comparing an ROI percentage with cap rate.
A leveraged property can have a reasonable cap rate but negative cash flow if debt service is high. Another property can have a modest cap rate and positive cash flow because the buyer used little debt. Looking at both measures separates the operating quality of the asset from the consequences of the financing choice.
Why there is no universal “good” cap rate
A cap rate cannot be judged without context. Property type, location, lease structure, tenant concentration, building condition, growth expectations, management burden, and the reliability of the NOI all affect how investors interpret it. Financing conditions and alternative opportunities may also influence pricing, even though financing is not inside the formula.
Publishing one supposedly good percentage for every market and property would create false confidence. A higher cap rate may accompany greater uncertainty, needed repairs, weaker income durability, or a lower price for a reason. A lower cap rate may reflect more stable operations, but it can also result from an aggressive price or overstated future income.
Cap rate is also a one-period snapshot. It does not model rent growth, expense inflation, lease rollover, future capital work, changes in value, or the timing of cash flows. A stabilized cap rate can hide the cost and time required to reach stabilization. A trailing cap rate can miss a known change already affecting the next year.
Use the measure as a comparison tool. Confirm that both properties use the same income period, vacancy approach, expense categories, and value basis. Then place cap rate beside physical due diligence, cash flow, cash-on-cash return, debt coverage, capital needs, and scenario analysis. The value lies in a transparent calculation, not a universal pass/fail threshold.
Common cap rate mistakes
- Dividing gross rent by value. Cap rate uses NOI after vacancy and operating expenses, not the top-line rent.
- Subtracting mortgage payments. Debt service belongs in leveraged cash flow, not NOI.
- Using mismatched periods. Annual NOI must be divided by value; one month of NOI cannot be used without annualizing it.
- Comparing different expense definitions. One property should not omit management or reserves while the other includes them.
- Ignoring negative NOI. If operating expenses exceed effective income, the cap rate can be negative; replacing it with zero hides the problem.
- Treating value as certain. Purchase price is known in a transaction, but market value and ARV are estimates that need support.
Finally, do not reverse-engineer expenses to reach a desired cap rate. Build income and costs from evidence, calculate NOI, and let the percentage describe the result. If a deal works only when vacancy or maintenance is removed, the issue is the assumption set rather than the formula.
